I bought an OBD II reader and it works great on most of my cars but can not get it to communicate with my 2006 S60. Is it suppose to work or do I need an OBD III or something?

there is no obdIII, thank god. some scanners need a program upgrade for newer vehicles. try the manufacturers website and see if you can upgrade the program for newer cars.

What are your other cars ?

Volvo's require a different "type" of reader than say Chevy, as there are 4 kinds of codes + can which is the newest.

Here they are:
ISO15765-4 (CAN)
ISO14230-4 (KWP2000)
ISO9141-2
J1850 VPW
J1850 PWM

If your scanner doest not read all the codes, that may be the problem.

Volvo is one of the 1st 3.
